  • Any mutual fund or ETF where domestic equity investment in debt and money market instruments exceeds  65% is legally classified as a "Specified Mutual Fund" under Section 50AA. All capital gains on these funds are treated as Short-Term Capital Gains (STCG), regardless of how long you hold them.
  • Gains are added directly to your taxable income and taxed at your applicable income tax slab rate (e.g., 5%, 20%, or 30% depending on your total income). 
  • The long-term inflation indexation benefit is permanently unavailable. 

2. Investments Made Before April 1, 2023

  • Legacy investments that you still hold broadly retain grandfathered tax status.
  • If held for more than 24 months , they are taxed as Long-Term Capital Gains (LTCG) at a flat 12.5%. Indexation is generally not applicable to these sales.
  • If redeemed within 24months, they are treated as STCG and taxed at your slab rate. 

Dividends / IDCW

Income Distribution cum Capital Withdrawal (IDCW), formerly known as dividends, is fully taxable as per your normal income tax slab under the head Income from Other Sources. If the payout exceeds 

₹10,000 in a financial year, the AMC will deduct a Tax Deducted at Source (TDS) of 10%. 

Additional Factors to Consider

  • Securities Transaction Tax (STT): STT is applicable when buying or selling ETFs on the stock exchange. Notably, recent budget updates have increased STT rates on derivatives and futures, but direct impacts on mutual fund redemptions remain static.
  • Capital Gains Reporting: You must accurately report these gains when filing your ITR. Debt ETFs and mutual fund investments are generally declared under ITR-2 or ITR-3, demanding precise calculations of holding periods and slab rates.
  • Brokerage and Exit Loads: While ETFs do not have exit loads, you must account for brokerage fees paid to your broker and any applicable Demat charges.
  • NRIs: Non-Resident Investors are subject to TDS at the time of redemption, with rates depending on the nature of the gain (short term or long term) and generally governed by Section 196A and the applicable Double Taxation Avoidance Agreement (DTAA), rather than a flat 20% in all cases. 

What are the Differences Between Debt ETFs and Debt Mutual Funds?

Both debt ETFs and debt mutual funds invest in fixed-income instruments, but their structure and investor experience can differ significantly.

Debt mutual funds are purchased directly from the fund house at end-of-day NAV. Debt ETFs trade on exchanges throughout market hours like stocks.

Debt mutual funds may involve active fund management where managers dynamically adjust portfolio duration and security selection. Most debt ETFs are passive products tracking predefined debt indices.
